Calculation of Abnormal Return:

Initial abnormal return calculations are little simple which are done by subtracting the index performance from the individual stock or portfolio’s performance. That’s the raw measuring of stock’s performance in a certain time period, this measuring wont calculate the fluctuations which are naturally over a given period. The percentage sum of all abnormal returns over a defined period of time is called cumulative abnormal calculation that account for these normal variations.

Simple abnormal return formula can be described as:

• (performance of individual stock/portfolio) – (index performance) = (abnormal return)

Similarly, cumulative formula will become:

• (sum of daily abnormal returns of individual stock/portfolio) – (sum of all daily index performances) = (cumulative abnormal return)

Using this formula practically, there are many other factors which are used to derive the cumulative abnormal return result. To eliminate statistically meaningless results these weighing factors are used and gains or losses clearly derive of outside market factors.

What’s the importance of abnormal returns?

Event or market change which directly affects the stock portfolio is related to abnormal returns. Initial public offerings, mergers, any major news or market events are the factors for abnormal returns. Such as news of a major legal action against a company will drive that company’s stock downward significantly, which will cause losses to far exceed the general market performance as measured by one of the leading indexes. This major loss is called abnormal return and that’s negative one. It will be measured like this if that company’s stock losses 10% overall of its value and the market index increased 5% then we can conclude the range of abnormal returns by using the abnormal return formula. The company losses were 10% and the market index was increased 5% so minus 10% minus 5% (-10% – 5%) = – 15%. which is more significant loss as it appeared first. Exact and true extent of losses and potential losses only market analysts and investors can determine.

Cumulative abnormal return calculations provides longer term information to analysts such as major event on a stock’s price and it also reflects the overall stock’s stability which allow a more precise estimation of the stock’s true value.

VIX Definition

In order to measure the bearish or bullish nature of the broad market traders use VIX or volatility Index.  In order to do this VIX measure the implied volatility of the S&P 500 index options.  The expected volatility of the market is displayed by VIX in 30 days out in the future.

It is believed by the traders that the VIX is a good indication of the fear in the market.  This is due to the reason that if the VIX reaches extreme levels, then this means that a number of traders have purchased puts as insurance against a falling market.

History of the VIX

In 1993 a professor at Duke University Robert E. Whaley first published  VIX. He was able to create the first index that can be used to track the volatility which is associated with underlying exchange traded futures and options.

Calculation of VIX

In order to calculate VIX, a large number of in the money and out of the money call and put options of two expiration months for the nearest 30-day period are analyzed.

VIX vs VXO

In 2003, the VIX went under a major algorithm change.  Originally in order to calculate VIX the implied volatility of the at the money options of the S&P 100 were measured using the Black Scholes Model and was known as the VXO.

Due to the fact that VXO was based of a small number of issues and not reflective of the market at large so it had a number of faults.  This issue has been corrected by VIX by basing it of the S&P 500, which is a better representation of the market.

VIX Trading Strategy

The VIX does not resembles an oscillator, so in theory it has no cap on how high it can go.  A basic rule of thumb is that if VIX moves above 30 then this indicates increased volatility.  Conversely if VIX has a reading below 20 then this indicates a passive nature in the market, with little to know volatility.

The traders were not following VIX much until the late 90′s when there was a dramatic increase in the options market as result of the bull market and more retail participants getting involved in the market.  Markets fall harder as compared to their rise, so bear market moves usually terminate with a high VIX reading.

A basic trading strategy is that when the VIX indicator is over 40 then the trader has to look for a fire sell in the broad market.  Recently on October 10, 2008, the VIX reached an intra day high of 75.92 but this extreme reading was a result of the most volatile trading week in U.S. History.

What you have to remember, is that you have a very short time window to execute your trades and for that it is important that you have to be able to quickly process all the clues that are given to you.

Volume

Probably volume is the most important tool that you can have available to you.  Being a trader, it is essential for you to understand the significance of high or low volume, especially when it occurs at important support and resistance levels.

When high volume is attacking a support or resistance area and pushing through it, then this indicates that the sellers or buyers are in control and that in order to actually signal a continuation in trend for a larger period of time enough energy has been exerted.

However, it is not necessary that a light volume is a bad thing.  With light volume stock is allowed to ramp much higher and much faster as compared to what happens if there would be heavy interest in the stock.

Volatility

You have to keep in mind that it is very important to understand the principal of action and reaction.

When stocks move extremely fast, up or down, then high levels of volatility risk is there on the opposite side and this indicates large moves up and down. At this point emotions gets the control and technical analysis means nothing.  Remember that higher volatility leads to larger swings which in turn lead to irrational market movement.

That is why, it is more beneficial to trade larger cap stocks as they attract the big money, hence reducing the massive levels of volatility that can be seen in small cap stocks.

Risk Tolerance

It looks very simple  but it isn’t when you are in the trade.  Before starting your trade define your trading risk profile; You need to define the amount of money you are willing to risk and you have to understand if a potential trading candidate fits in line with your risk profile.

Owing to the violent whipsaws that occur in a high volatility stock, you may go out of an otherwise good trade.  You should never trade the stock, if you cannot emotionally handle large swings.

Always remember that consistency is the key in this game and you must not be willing to to disrupt that with large losses in the account, no matter how much you are tempted.

Basic Purpose of Form 8-K filings

The basic purpose of these Form 8-K filings is to provide a measure of transparency for public companies, and doing this stockholders are also allowed to avail the opportunity to comment on these events and to protect their investment in the company.

Even if there is absence of a qualifying event, some companies opt to use Form 8-K reports in order to inform stockholders about their financial and organizational changes.

Requirements for 8-K filing

Legally, it is must that a Form 8-K report has to be filed when certain circumstances outlined by SEC regulations are experienced by a company.

SEC 8-K rulings describes a comprehensive list of events that are divided into nine separate sections that require the filing of this form.

9 Sections of SEC 8-K rulings

Below I have mentioned the 9 sections of SEC 8-K rulings. In these nine sections, events that meet the criteria for Form 8-K filing requirements are listed.

Section 1

Section 1 of SEC 8-K rulings deals with company operations; initiation or termination of a material definitive agreement, bankruptcy, and receivership are included in the qualifying events.

Section 2

Section 2 of SEC 8-K rulings is concerned with financial information. These financial information includes acquisition or disposition of corporate assets, creation of or triggering events for direct financial obligations, exit and disposal costs, and material impairments.

Section 3

Section 3 of SEC 8-K rulings lists qualifying events that deals with the securities market. These qualifying events include delisting, unregistered sales of equity securities, and changes to the rights of shareholders.

Section 4

Section 4 of SEC 8-K rulings deals with accounting and financial statements. Review and revision of previous financial statements, interim reviews, and changes to the company’s certifying accountancy staff are all included in this.

Section 5
